4.6 Momentum Trader: Riding the Wave

Momentum traders seek stocks that are making strong moves in one direction. The strategy is based on the principle that assets that have been performing well will continue to do so—at least for a while. Traders use technical indicators, volume analysis, and relative strength to identify high-momentum opportunities. The challenge is knowing when to jump in and, more importantly, when to exit before the momentum fades.

A momentum trader often looks for stocks breaking out of consolidation patterns or hitting new highs. For example, when a stock rapidly gains after a major earnings surprise, a momentum trader jumps in, riding the wave for as long as possible. The key is to identify when momentum starts to weaken and exit before the trend reverses, making timing the most crucial aspect of this strategy.
